Umbrella Payroll vs In-House Payroll Software: What Is the Difference?

Umbrella payroll and in-house payroll software can both result in someone receiving a PAYE payslip, but they sit in very different employment arrangements. With an umbrella company, the worker is employed by the umbrella while usually carrying out an assignment for another organisation. With in-house payroll, the organisation paying the employee is normally also the employer.

That distinction affects who holds payroll data, who carries out payroll work, how costs are shown and where tax responsibilities sit. Those differences follow from the employment relationship, which makes them more useful here than a comparison of software features. Neither route is inherently the better one.

Who employs the worker and who runs payroll

An umbrella company employs workers who carry out assignments for end clients, often after being placed by a recruitment agency. The umbrella receives the agreed assignment payment, processes the worker’s pay and operates Pay As You Earn. The end client is not putting that worker on its own employee payroll. HMRC describes the umbrella company as the employer with responsibility for the worker’s employment rights and payroll calculations.

In-house payroll starts from a different relationship. The organisation employs its own people and uses payroll software to record pay, calculate deductions and send the required payroll information to HM Revenue and Customs. The employer remains responsible for the payroll it runs, even when software performs many of the calculations.

This is why the two options are not direct substitutes. An organisation does not normally decide whether to put the same directly employed person through an umbrella or its employee payroll simply by comparing software features. The worker’s employment arrangement comes first.

Where employee data and payroll control sit

The umbrella model places the worker’s employment and payroll records with the umbrella company. Timesheet information may pass via an agency before payment reaches the umbrella, so several organisations can be involved in the chain even though the umbrella produces the worker’s pay.

A directly employing organisation has a different data problem. Changes to salary, hours, absence or personal details may need to move between HR and payroll before the next pay run. For an employer that wants those records kept together, an all-in-one HR and payroll system is one option to assess when the aim is to avoid entering the same employee change in separate systems. That does not remove the need for payroll checks or internal responsibility.

An integrated HR payroll system may suit an organisation that already has people responsible for both HR administration and payroll and wants those functions to share information. Separate software may still suit an employer whose payroll process is deliberately kept apart or handled with outside support. The point is less about having everything in one place and more about who needs access to which records and when.

How the costs appear

For umbrella workers, the assignment rate and gross pay are not the same figure. Where a recruitment agency is involved, it pays the umbrella an assignment rate. The umbrella then uses that amount to work out the worker’s gross pay. HMRC says the reconciliation statement can show items such as the umbrella margin and employer employment costs before the worker’s gross pay is reached. Income Tax, employee National Insurance and any other applicable employee deductions are then taken from gross pay.

That distinction matters when contractors compare advertised rates. A higher umbrella assignment rate should not be read as the amount that will appear as gross taxable pay. Workers can compare the assignment rate, reconciliation statement and payslip to understand where each amount has gone.

With in-house payroll software, the employer buys or licenses the system and meets the costs of running it. Software fees, implementation work and internal payroll time belong to the organisation rather than appearing as an umbrella margin in an employee’s pay calculation. The employer still needs to consider whether keeping payroll internally justifies the time and knowledge required to operate it.

What PAYE and IR35 mean for each route

Both routes can involve PAYE, but the legal arrangements around it are different. An employer running its own payroll uses payroll software to record employee pay and deductions and normally sends a Full Payment Submission to HMRC on or before payday. When organisations review cloud based hr and payroll software, the useful questions are how those payroll records are maintained, who reviews changes and how HMRC reporting fits into the organisation’s pay process.

For umbrella employment, the umbrella still works out PAYE for its employees. For payments from 6 April 2026, the agency with the direct contract to supply the worker to the end client is also responsible for making sure PAYE is operated correctly. Where there is no agency in the chain, that responsibility falls to the end client, and HMRC can recover any PAYE underpayment from the responsible agency or end client.

IR35 should be kept separate from that PAYE change. The off-payroll working rules concern people supplying services through their own intermediary, often a personal service company. HMRC states that those rules are unlikely to apply when the worker is employed by an umbrella company. Calling umbrella payroll a way to make an engagement automatically “IR35 compliant” would blur two different sets of rules.

When each arrangement fits

Umbrella employment is used in labour supply chains where a temporary worker is employed by the umbrella and carries out assignments for other organisations. It can be useful for someone moving between contracts because the umbrella remains the employer across different assignments where the arrangement continues.

In-house payroll software serves organisations paying their own employees. A company with a continuing workforce may want an HR and payroll system that reflects its internal approval process, payroll calendar and employee records. That route requires the employer to retain the people and knowledge needed to run payroll and deal with changes or corrections.

The two arrangements can also exist alongside each other. An organisation may employ permanent employees on its own payroll while receiving services from temporary workers who are employed by umbrella companies. Treating the two payroll routes as alternatives for the whole workforce would miss that distinction.

The employment relationship should decide the comparison

The clearest question is not which payroll model has more features. It is who employs the person being paid and who is responsible for each part of the payroll process.

For contractors, that means understanding the assignment rate, the umbrella’s role as employer and the figures shown on the reconciliation statement and payslip. For organisations, it means separating payroll for directly employed people from arrangements involving temporary labour and knowing where responsibility sits in each chain.

Once that is clear, the right arrangement depends on who is being paid and how they are employed. In-house software can be judged against payroll volume, employee records and the knowledge available internally. Umbrella payroll can be judged against the employment arrangement, pay information and responsibilities attached to the labour supply chain. Neither needs to be stretched into a job it was not designed to do.
